<p><span><span><span><span>Growing up, you collect the deed to the Reading Railroad, State Avenue, and Park Place to then realize it’s not quite as simple as a roll of the dice. The advantages and profitability of real estate investments have become more well-known and popular in recent years. Markets are getting hotter while younger people are trying to buy instead of rent, grow their wealth, and prepare for retirement. Throughout all industries, we see people looking for additional sources of income through potential rental properties. Although a great strategy and likely a lucrative venture, not everyone can invest the time and resources to managing an apartment complex, an Airbnb, an office building, or another property that requires regular oversight. For a young entrepreneur, apart from the daily challenges, current prices make it difficult to afford one let alone several investment properties. But that does not mean there are not options for those still interested. There are ways to partake in the real estate industry at an affordable price without committing to the sole responsibility. Through fractional real estate, individual investors can purchase a percentage of commercial real estate ownership that would otherwise be unattainable. </span></span></span></span></p>

<h2><span><span><span><span><span><span>Fractional Ownership</span></span></span></span></span></span></h2>

<p><span><span><span><span><span>Fractional ownership is an investment structure that allows multiple investors to purchase percentage ownership in an investment-grade asset. In the United States, there are two primary options for those interested in fractional real estate ownership:&nbsp; Delaware Statutory Trust (DST) and Tenant-In-Common (TIC) ownership. </span></span></span></span></span></p>

<h2><span><span><span><span><span><span>Tenant In Common Ownership</span></span></span></span></span></span></h2>

<p><span><span><span><span><span><a href="https://www.accruit.com/blog/drop-and-swap-or-swap-and-drop&quot; target="_blank" title="tenancy in common">Tenancy in common</a> is the ownership of a real estate by more than one person. The Tenant-in-Common ownership was established in the 1990s. It is a form of shared tenure rights to properties owned. Each individual or tenant-in-common owns a separate interest in the property. The </span></span>benefits include more buying power and shared responsibilities. A TIC also allows for continuous ownership if any other owner can no longer continue ownership, such as death or bankruptcy. An owner may sell his interest, initiate a sale, partition suit, or dissolve the tenancy in common. The TIC interest goes to the heirs of that owner rather than to the other tenants in common. The agreements between tenants in common usually deal with the sharing of expenses and provide one owner with the right to buy out the other owner when used. This ownership structure is a good option for potential investors who cannot afford a property’s total price and would like to share the property responsibilities. </span></span></span></p>

<h2><span><span><span><span><span>Delaware Statutory Trusts</span></span></span></span></span></h2>

<p><span><span><span>A <a href="https://www.accruit.com/blog/delaware-statutory-trusts-1031-exchange-in…; target="_blank" title="DST">DST</a> is a legal entity created as a trust in which each investor owns a “beneficial interest.” The DST was developed as a solution to some of the downfalls of a TIC. A TIC requires all the co-investors to agree on any action. It can only have a maximum of 35 investors, and lenders must underwrite all the borrowers within the TIC structure. A DST does not allow for any input from beneficial interest owners, meaning no need for unanimous agreement, the IRS does not have a stated limit for the number of investors a DST may have, and unlike in a TIC, a lender only underwrites a single borrower for a DST, making it easier to secure financing. The investor receives a deeded fractional ownership in the property in a percentage based upon the equity invested. These investments generally pay quarterly based on the excess rent over the property expenses, including mortgage payments. The rate of return varies from deal to deal based on the specifics of the property and financing. Typically, the sponsor knows the net rent that can be expected and can give the investor the anticipated return for the investment term. A DST is a great option for those who wish to diversify their portfolio by including some real estate elements. They allow individuals to rely on a specific return and avoid having to work directly with tenants. </span></span></span></p>

<h2><span><span><span><span><span>Conclusion</span></span></span></span></span></h2>

<p><span><span><span>The importance of financial literacy has been brought more attention through the growth of the internet and social media. Real estate investments are not just for moguls that purchase hotels or corporate executives buying shopping malls. There are many options for those young and old that want to diversify their portfolios, begin acquiring assets, or are already ready to upgrade their property. The standard fix and flip of houses has been a very well-known wealth-building strategy. The simple idea of buying a cheap home that needs fixing, making the repairs, and selling for a profit does sound like a piece of cake. Most of the time, the part that gets left out is how much you owe in taxes after receiving that money. Buying a house and making repairs also isn’t as attainable as it once may have been. It takes a lot of time and more money than what you’ll find in your piggy bank. Long-term investment in real estate and then exchanging for more can bring a much higher financial benefit, and it is a strategy that anyone can take advantage of. Yet, many don’t because they think they don’t qualify, can’t afford it, or believe it won’t make a difference, which is not true. <p>Last week, several members of Accruit joined other industry colleagues at the annual FEA conference in Chicago to hear about the latest updates regarding tax reform and the potential impact to 1031s.&nbsp;Through the efforts of the 1031 Coalition, the 1031 industry was successful in ensuring capping <strong>1031s were not</strong> part of the revenue offsets presented by the House of Representatives earlier this month. This is a positive outcome as we typically see the Senate follow the lead on tax offsets from the House. &nbsp;Furthermore, on the Senate floor last month, Senator Kennedy (LA) submitted an amendment during a “vote-a-rama” to retain 1031s in their current state. Per the request of Senate Finance Chairman Wyden (OR) the vote was taken as a voice-vote and received unanimous support from all Senators.</p>

<p>This week, <a href="https://www.accruit.com/about/meet-team/brent-abrahm&quot; target="_blank" title="Brent Abrahm Accruit 1031 Exchanges">Brent Abrahm</a>, Accruit President &amp; CEO, participated in three significant virtual calls with Senators to further underscore the importance of retaining 1031s as an effective stimulus for our country. &nbsp;Along with other members of the 1031 Coalition, critical points were made regarding the positive impact of 1031s. &nbsp;A few key supporting facts were highlighted in each call; &nbsp;<a href="https://www.accruit.com/property-owners/1031-exchange-explained&quot; target="_blank" title="1031 like-kind exchanges">1031 like-kind exchanges </a>allow the country to repurpose inefficient commercial properties, 1031s actually produce a positive economic benefit, increase income taxes, and create additional jobs by stimulating our economy, and any attempts to cap the 1031 provision is equivalent to repeal. &nbsp;Senators Bennet (CO), Tester (MT) and Kennedy (LA) all showed wide support and understanding of our data and points of impact.&nbsp;</p>

<p>The White House recently released details of President Joe Biden’s proposed $1.8 trillion American Families Plan. The Plan includes a cap on gains deferred through a 1031 exchange as a way to defray part of the Plan's overall cost. The proposed limitation to 1031 exchanges would negatively impact American families and businesses.</p>

<p>This week, House Ways and Means Chairman Richard Neal notified the Committee’s members to be ready for the Committee reconciliation markup September 9-14. The Committee's mark-up of their portion of the reconciliation bill will include all tax-related items in the legislation -this may include the proposed cap on Section 1031.</p>

<p>During the 180-day window it takes to complete a <a href="https://www.accruit.com/blog/case-study-forward-exchange-real-estate&qu…; target="_blank" title="forward exchange">forward 1031 exchange</a>, they may lose half of their yearly earnings by first selling their current property and then looking for their replacement, the usual order of events in a forward exchange. A reverse exchange, where the replacement property is acquired before the replacement property is sold, can not only save the exchanger money but allow them to profit even more throughout the exchange process.</p>

<p>The IRS does not allow a taxpayer/exchanger to hold title or ownership to both the replacement and relinquished property simultaneously. They will let an Accommodator, usually an affiliate company of the Qualified Intermediary (QI) hold the new property title for you until you can sell your old one. Having an Accommodator hold the title of your property is called "<a href="https://www.accruit.com/blog/are-1031-reverse-tax-deferred-exchanges-re…; target="_blank" title="parking exchange">parking a property</a>”, since title to the property is placed in the name of the Accommodator. Your Accommodator can take actual title to the property by way of a single-member LLC owned by it that is explicitly opened for your exchange. This LLC is called an <a href="https://www.accruit.com/blog/case-study-reverse-exchange-real-estate-%E…; target="_blank" title="Exchange Accommodation Titleholder ">Exchange Accommodation Titleholder</a>, more commonly referred to as an EAT, and does what it says: it holds the title - nothing more. The property is then leased from the EAT, also the QI, to the taxpayer/exchanger. The EAT allows the investor to have full access to the new replacement property, also allowing access to profits from the new property right away. &nbsp;Let's use an example to break down a reverse exchange and its benefits:</p>

<p><em>A commercial real estate investor owns an apartment building with a market value of $3.2 million and yields a monthly rental income of $15,000 This investor wants to upgrade their investment and purchase an office building for $5.3 million, which generates a monthly $25,000 in rental income. The investor enters into a contract to acquire the office building.&nbsp;</em></p>

<p><em>This situation is where we encounter a problem. The investor has already identified the replacement property they would like to purchase and entered into a contract to purchase. Still, they have not sold the apartment building nor begun a forward exchange. If the investor holds ownership of those properties simultaneously, they can no longer transact a tax-deferred exchange. This investor does not want to lose the opportunity of a new office building by waiting until the apartment building is sold, nor can they afford to lose the monthly rental earnings from the apartment building by following the timeline of a forward exchange. Therein lies the problem for some investors when considering a forward exchange.</em></p>

<p><em>The investor consults with their legal and tax advisors on what to do and decides to move forward with a <a href="https://www.accruit.com/blog/infographic-10-steps-reverse-exchange&quot; target="_blank" title="1031 reverse exchange">1031 reverse exchange</a>. The commercial investor coordinates with their Qualified Intermediary and begins the process. The Qualified Intermediary opens an LLC for the exchange. This LLC will be the Exchange Accommodation Titleholder, which will hold the title for the office building while the investor sells the apartment building. The creation of the LLC costs the investor about $500, and they now have full access to the office building and can begin to receive the $25,000 in monthly rental income. All while still receiving the $15,000 from the apartment building. Once the office building has been parked, the investor has 45 days to identify which property they will be selling, and the specified property is the apartment building. After the 45 days, the investor has the remaining 135 days of the initial 180 days to sell the property and finalize the exchange. The investor finds a buyer and completes the sale of the apartment building four months later.&nbsp;</em></p>

The investor makes a total of <strong>$152,500</strong> in rental income after subtracting the cost of the LLC and exchange fees. At the end of the 180 days, the proceeds from the sale are used to transfer the title from the EAT to the investor, and the exchange is finalized. The investor in this example would have sold the apartment building in a forward exchange and then looked for the replacement property, costing him those four months of rental income from either property.</p>

<p>A common question is, how will the EAT pay for the new property? The answer is a simple. The EAT relies on the exchanger. But this does not need to be an area for concern. Under applicable rules the exchanger can enable the purchase the new property with cash or use a lender. If an exchanger uses a lender, it must be willing to have the EAT sign the security instrument for the loan, as it will be the new property owner.&nbsp;Since the EAT will be the party in title on the property, it would have to sign the Deed of Trust/Mortgage to secure the loan for the lender. It would typically sign the Note as well. It is customary for the taxpayer to sign any personal guaranty for the loan. The loan is essentially non-recourse to the borrower with all recourse going to the taxpayer. The taxpayer must also prepare to add the EAT to the insurance of the parked property.</p>

<p>Finally, how can the exchanger feel sure that the EAT will not sell their property to someone else while selling their old property? Part of the term that the IRS coined in the "reverse exchange" Rev. Proc. 2000-39 on the overarching agreement, which must be put in place between the EAT and the taxpayer, is a purchase option. The purchase option is part of a "Qualified Exchange Accommodation Agreement," the legal document allowing an exchanger and the EAT to move into a parking arrangement. The purchase option gives the exchanger the exclusive right to buy the EAT replacement property, precisely what the exchanger will do right after selling. After the taxpayer sells the old, relinquished property, the EAT will use the proceeds to pay the taxpayer what they owe them and then give the asset's title to them. On limited occasion the taxpayer will be unable to sell the old property within the 180 day time limit, in which case the parked property is simply transferred directly to the taxpayer.</p>
